NRI vs Resident: How Mutual Fund Taxation Differs

Same Rates, Very Different Collection Mechanism

It surprises many NRIs to learn that the actual tax RATES on mutual fund capital gains are identical for residents and NRIs -- the post-Budget-2024 rate structure (12.5% long-term, 20% short-term for equity-oriented funds; slab rate with no indexation for debt funds) applies to everyone the same way, regardless of residential status. What genuinely differs is not the rate, but WHO collects it and WHEN.

A resident investor is simply not subject to any TDS on mutual fund redemptions at all -- they self-report the gain when filing their ITR and pay whatever tax is due through advance tax or self-assessment tax, on their own schedule. An NRI, by contrast, has tax withheld automatically by the AMC/RTA at the moment of every single redemption, under Section 195 -- before the money even reaches them.

Why This Creates a "TDS vs Actual Liability" Gap for NRIs

For equity-oriented funds, the withheld TDS and the actual tax owed usually come out equal -- these are flat special rates (not slab-dependent), so there is no mismatch to reconcile on that leg alone (surcharge and DTAA can still create a gap, covered elsewhere on this site). For debt/non-equity funds, though, the AMC cannot know an NRI's actual income tax slab, so it withholds at a flat approximation of the highest slab -- 31.2% -- on the full gain. If the NRI's real marginal rate is lower, they are owed a refund, claimed when filing their Indian ITR.

A resident investor in the same debt fund never experiences this gap at all, because nothing is withheld upfront in the first place -- they simply calculate and pay their actual liability once, at filing time.
